Lumen Technologies (NYSE:LUMN) experienced a sharp decline in after-hours trading on Wednesday, with shares falling approximately 9% despite reporting second-quarter results that surpassed analyst expectations. The market's focus shifted to the quality of the company's cash flow, raising concerns about the sustainability of its headline free cash flow figures.

The stock closed the regular session at $6.08, down 9.39%, with trading volume of 29.86 million shares—more than double the 65-day average. This decline reversed the previous day's gains, as investors digested the earnings report and its implications for future cash generation.

Earnings Beat Overshadowed by Cash Flow Concerns

Lumen reported revenue of $2.805 billion, slightly above the $2.77 billion consensus, and an adjusted loss per share of $0.07, narrower than the expected $0.14 loss. However, the market's reaction was muted because the company's free cash flow guidance for 2026, which stands at a midpoint of $2.0 billion, includes significant one-time items.

Excluding $729 million in divestiture proceeds and $400 million in expected tax refunds, the recurring-like free cash flow is estimated at $871 million. This translates to an adjusted equity free cash flow yield of approximately 14%, compared to the headline yield of about 32%. The discrepancy highlights the non-recurring nature of a large portion of the company's projected cash flow.

Strategic Revenue Growth Offsets Legacy Decline

For the first time, Lumen's strategic revenue surpassed its legacy sales, reaching $1.289 billion, up 14.1% year-over-year, while legacy revenue declined 15.1% to $1.155 billion. This crossover represents a significant shift, with strategic products now accounting for 53% of business revenue, up from 45% a year ago.

Adoption of Network-as-a-Service (NaaS) grew rapidly, with customer numbers increasing 22% quarter-over-quarter, Fabric ports up 34%, and services up 29%. CEO Kate Johnson emphasized that the company is "putting innovation back where it belongs—inside the network itself."

Despite these positive developments, adjusted EBITDA declined 8.6% year-over-year to $802 million, though the margin improved slightly to 28.6%. The company's net debt stood at $11.47 billion, with net leverage at 3.6 times adjusted EBITDA.

Analyst Skepticism Persists

Wall Street remains cautious, with no "buy" ratings among the nine analysts tracked by Google Finance. The average price target is $7.84, implying about 29% upside from Wednesday's close. Notable ratings include JPMorgan's Hold with a $7 target, Bank of America's Sell with a $7 target, and TD Cowen's Hold with a $9 target.

CFO Chris Stansbury told Reuters that the immediate priority is "quantifying what we believe the Alkira revenue can be," with plans to introduce revenue guidance in the 2027 outlook. Alkira, a recent acquisition, is expected to be a key growth driver, but its financial impact has yet to be specified.

Risks and Outlook

Key risks include the continued decline in legacy revenue, which fell 15.1%, and the ongoing pressure on adjusted EBITDA. The high leverage ratio of 3.6 times limits financial flexibility if growth initiatives lose momentum. Additionally, the quality of free cash flow remains a concern, as the headline yield is inflated by non-recurring items.

Investors will look for more clarity on Alkira, EBITDA growth, and core cash conversion at the upcoming TD Cowen Communications Infrastructure Summit on August 11. The market's reaction suggests that while Lumen is making progress in its strategic transformation, the path to sustainable cash flow remains uncertain.
