Lumentum Holdings (NASDAQ: LITE) experienced a 3.94% decline in early trading on Wednesday, reaching $838.87 by 10:25 a.m. EDT. This drop follows a 9.87% decrease on Tuesday, bringing the two-session loss to approximately 13.4% and erasing most of the gains made after the company's recent earnings report. In contrast, the S&P 500 ETF (NYSEARCA: SPY) was up 0.29% during the same period, highlighting the divergence between Lumentum's performance and the broader market.

The pullback comes despite a robust earnings report that showed strong demand for the company's optical products. Revenue for the fiscal fourth quarter totaled $1.01 billion, a 109% increase year-over-year, while adjusted earnings surged 267% to $3.23 per share, both surpassing analyst expectations. Management's guidance for the current quarter projects revenue between $1.225 billion and $1.275 billion, with a midpoint suggesting sequential growth of approximately 24%.

Investors, however, are focusing on the company's ability to scale capacity to meet this surging demand. Lumentum invested $167 million in capital expenditures during the quarter and increased inventory by $59 million sequentially. These investments are critical for converting orders into revenue, but they also heighten operational risk. The company's cash and short-term investments decreased by $433.9 million sequentially to $2.74 billion, reflecting the magnitude of ongoing investment.

The capacity challenge is underscored by the fact that pump lasers, a key component, remain fully committed even as production increases. This suggests that supply constraints could persist in the near term, potentially impacting the company's ability to fully capitalize on the demand surge. CEO Michael Hurlston emphasized that Lumentum is "at the heart of a secular industry shift," citing optical circuit switches, cloud modules, and the adoption of 1.6-terabit technology as key growth drivers.

Peer companies in the optical-networking space also faced declines on Wednesday. Coherent Inc. (NYSE: COHR) fell 4.63%, while Applied Optoelectronics (NASDAQ: AAOI) slid 4.22%, indicating a broader sector pullback.

Wall Street remains largely optimistic about Lumentum's prospects. Among 24 analysts, 20 have a Buy rating, with an average price target of $1,125.93, implying a potential upside of 34.2% from current levels. However, the target range is wide, from $800 to $1,400, reflecting uncertainty about execution and market conditions.

Investors are now watching for evidence that Lumentum can convert its capacity investments into tangible output. The company's non-GAAP adjusted operating margin is expected to expand to 39.5%–40.5% in the current quarter, up from 36.6% in the previous quarter. If the company can deliver on these targets, it could reassure investors and stem the recent selloff.

However, risks remain, including potential shipment delays due to supply shortfalls, high customer concentration, slower adoption of optical technology, or reduced AI investment. These factors could hamper growth and justify the market's cautious stance.
