ON Semiconductor (NASDAQ: ON) saw its shares advance in after-hours trading on Monday following the release of its second-quarter financial results, which exceeded analyst forecasts on both the top and bottom lines. The stock was up 3.9% at $83.50 as of 5 p.m. ET, after the company reported revenue of $1.604 billion against a consensus estimate of $1.589 billion, and adjusted earnings per share of $0.74, surpassing the expected $0.71.
The company also provided third-quarter guidance that points to continued momentum, with revenue projected in the range of $1.65 billion to $1.75 billion, implying sequential growth of about 6% at the midpoint. Adjusted gross margin is expected to expand to between 40% and 42%, up from 39.3% in the second quarter, while adjusted EPS is forecast at $0.81 to $0.93, a 17.6% increase at the midpoint.
While earnings growth was robust—adjusted operating margin climbed 350 basis points year-over-year to 20.8%, and adjusted EPS jumped nearly 40%—investors are paying close attention to the quality of the company's cash flow. Free cash flow surged to $425.4 million in the quarter, a fourfold increase from $106.1 million in the same period last year. However, a significant portion of that growth was attributed to favorable working capital changes, which added $244.4 million compared to the prior year, while capital expenditures declined by $43.9 million. Together, these two factors accounted for roughly 90% of the free cash flow improvement.
This raises concerns about sustainability, as working capital benefits may not recur. The company's cash and equivalents increased by $1.51 billion sequentially, but that was partly due to a $1.47 billion debt raise during the quarter, not purely operational performance. Inventory levels remained nearly flat at $2.05 billion, while accrued liabilities and receivables both increased, indicating some pressure on cash conversion.
Revenue growth was led by the Power Solutions Group, which generated $829 million, or 51.7% of total revenue, up 19% year-over-year and contributing 97% of the company's net sales growth. The Analog and Mixed-Signal Group saw a slight decline of 2% year-over-year, while Intelligent Sensing grew 7%. CEO Hassane El-Khoury highlighted that AI data center remains the fastest-growing business, with revenue expected to more than double in 2026.
The company's balance sheet activity also drew attention. Onsemi repurchased $332 million of its shares in the quarter, representing about 78% of free cash flow, and shareholder returns year-to-date have totaled approximately 105% of free cash flow. The stock had fallen 9.7% in the five sessions leading up to the earnings report, but has gained 48.5% in 2026 before the after-hours move.
Looking ahead, management's guidance for the third quarter aligns with analyst expectations, but the market will likely scrutinize whether the margin improvements can offset questions about cash flow quality. The company also faces potential risks from its announced $7 billion all-share acquisition of Synaptics (NASDAQ: SYNA), which is expected to close in mid-2027 pending regulatory and shareholder approvals. Integration challenges and potential dilution are among the concerns.
