Garmin Ltd. (NYSE: GRMN) experienced a sharp rally on Wednesday, with shares climbing 17.4% to $297.66, as the company reported a significant expansion in operating margins for the second quarter of 2026. The strong quarterly performance prompted a reassessment of the stock's valuation, with the forward price-to-earnings multiple rising to approximately 29.8 times the updated earnings forecast.

The company's second-quarter results, released before the market open, showed pro forma earnings per share of $2.81, exceeding the FactSet consensus estimate of $2.30 by 22.2%. Revenue came in at $2.022 billion, also beating expectations of $1.93 billion by about 4.8%. The robust top- and bottom-line performance was driven by double-digit growth in two key segments: fitness and marine.

Margin Expansion Drives Rerating

The standout metric for the quarter was Garmin's operating margin, which surged to 30.4% from 26.0% in the same period last year, a gain of 440 basis points. Gross margin also improved, rising 100 basis points to 50.2%, aided by a $21 million tariff refund. Excluding this one-time benefit, operating margin would have been approximately 29.4%, still representing a 340-basis-point improvement year-over-year. The margin expansion was a key catalyst for the stock's sharp move, as investors recalibrated their expectations for future profitability.

Segment Performance

Garmin's growth was concentrated in its fitness and marine divisions, which together accounted for 93% of the company's sales growth in the quarter. Fitness revenue increased 25% to $757 million, while operating income for the segment rose 40% to $277 million. Marine sales climbed 14%, with operating income surging 59%. These two segments also contributed 81% of the incremental operating income. In contrast, the outdoor segment saw a 2% decline in revenue, though operating profit still grew 4%. Sales to auto original equipment manufacturers were essentially flat, with the segment posting $3 million in operating earnings, compared to a loss in the year-ago period.

Guidance Raised

Chief Executive Cliff Pemble described the first-half performance as "very strong," which gave management the confidence to raise full-year guidance. The company now expects 2026 earnings per share of $10.00, up from the previous forecast of $9.35, representing a 7% increase. Revenue guidance was also lifted to $8.05 billion from $7.90 billion. Despite the upward revision, the share price appreciation of 17.4% outpaced the EPS guidance increase by more than double, indicating that the market is pricing in sustained margin strength.

Cash Flow and Balance Sheet

Garmin reported free cash flow of $276 million for the quarter, providing additional financial flexibility. The company ended June with approximately $4.4 billion in cash and marketable securities, underscoring its strong liquidity position. This cash hoard could support future investments, acquisitions, or shareholder returns.

Outlook and Risks

Looking ahead, Garmin's guidance implies an operating margin of 26.3% for the second half of 2026, down from the 30.4% recorded in Q2. Management flagged potential headwinds, including memory-chip shortages that could increase expenses and pressure gross margins. Additionally, auto OEM revenue is expected to decline in the second half, and the segment is projected to return to an operating loss. The stock's forward multiple expansion suggests investors are betting that margins will remain elevated relative to historical levels, but the second-half guidance indicates some normalization is anticipated. The market's reaction reflects optimism that Garmin's core fitness and marine businesses can sustain their momentum, even as other segments face challenges.
