Zoom Communications Inc. (NASDAQ: ZM) experienced a significant after-hours decline on Tuesday, with shares falling approximately 6.9% to $97.63, down from Monday's closing price of $104.83. The stock had already lost 3.7% during the regular trading session before dropping an additional 3.3% following the release of its fiscal second-quarter earnings. This combined decline erased roughly $2 billion in market value from the company's equity.

Mixed Quarterly Performance

The company reported fiscal second-quarter revenue of $1.277 billion, representing a 4.9% year-over-year increase. However, the growth story was uneven across business segments. Enterprise revenue climbed 7.8% to $787.5 million, while Online revenue grew only 0.6% to $489.7 million. This split is crucial, as enterprise sales accounted for 61.7% of total quarterly revenue and nearly all of the incremental growth, with Online adding just $3.1 million compared to the prior year.

AI Adoption Shows Promise

Artificial intelligence initiatives showed tangible progress, with CEO Eric Yuan highlighting that Zoom Virtual Agent's customer count surged 256% year over year. Customer-experience annual recurring revenue expanded at a high-double-digit rate, and the company ended the quarter with 4,625 customers generating more than $100,000 in annual revenue, an 8.2% increase. However, the enterprise net dollar expansion rate remained at 99%, still below the crucial 100% threshold that indicates existing customers are expanding their spending.

Revenue Guidance Falls Short

The company's forward-looking guidance provided little cause for optimism. Zoom raised its fiscal-year revenue range to $5.085 billion to $5.095 billion, a modest increase of just $5 million at the midpoint compared to the previous range. This represents only a 0.1% upward revision, lagging behind the adjusted earnings midpoint increase of 2.0% to $6.10 per share and the free-cash-flow midpoint rise of 4.7% to $1.80 billion. This suggests that cost control and share buybacks, rather than revenue growth, are driving financial improvements.

Financial Details and Buybacks

GAAP operating income declined 2.3% to $314.3 million, while free cash flow fell 7.0% to $472.4 million for the quarter. The company reported GAAP net income of $1.542 billion, but this figure was heavily influenced by $1.614 billion in gains from strategic investments, which accounted for 81% of pretax income. Non-GAAP net income slipped 1.5% to $464.0 million. Zoom repurchased 3.7 million shares during the quarter, retaining $1.3 billion in buyback authorization as of July 31.

Third-Quarter Outlook

For the third quarter, Zoom guided revenue of $1.275 billion to $1.280 billion, implying approximately 5% growth. Adjusted operating income is expected to be between $510 million and $515 million. While analyst sentiment remains positive, with a Buy consensus from 30 analysts and an average price target of $116.80, the market's reaction suggests investors are cautious about the company's growth trajectory.

Market Implications and Risks

The after-hours selloff reflects a broader concern that Zoom's AI story is being valued as an efficiency tool rather than a catalyst for substantial growth. Risks include weak Online revenue, intensifying competition from Microsoft, and declining free cash flow. However, faster adoption of AI products like ZoomMate and Virtual Agent could potentially push expansion rates above 100%. The key test will be whether enterprise expansion crosses the 100% threshold while maintaining margins, which would signal a more robust growth outlook.
