Direct Revenue Growth Outpaces Advertising

The company's financial momentum is increasingly driven by its subscription and direct revenue streams. In the most recent quarter, direct revenue—which includes Snapchat+, Memories Storage, and Lens+—surged 85% year-over-year to $316 million. This compares favorably to advertising revenue, which grew 9% to $1.283 billion during the same period.

Operating Leverage Improves

The changing revenue mix has translated into improved operating leverage. Snap reported a 19% increase in total revenue, reaching $1.599 billion, while its adjusted cost base rose only 4%. This divergence helped boost adjusted EBITDA margin to 16%, a marked improvement from 3% in the prior-year quarter.

The company generated $121 million in free cash flow during the quarter, contributing to the eight consecutive quarters of positive cash flow. Snap emphasized that Specs-related expenditures remain within its existing operating expense guidance, alleviating some concerns about the hardware bet.

Specs Launch: The Key Test

The next major catalyst for Snap is the comprehensive Specs presentation scheduled for September 16. The company has positioned the smart glasses as a potential new revenue stream, but skeptics question whether consumer demand will justify the significant investment in hardware development and manufacturing.

For the third quarter, Snap projects revenue between $1.70 billion and $1.74 billion, with adjusted EBITDA expected in the range of $300 million to $350 million. The midpoint of this guidance implies an adjusted EBITDA margin of approximately 19%, suggesting continued operational efficiency.

Wall Street Remains Cautious

Despite the positive cash flow news, Wall Street maintains a cautious stance. An S&P Global survey of 43 analysts shows a consensus 'Hold' rating, with an average price target of $7.38—about 32% above Wednesday's closing price. The distribution reveals 10 analysts recommending 'Strong Buy' or 'Buy', 30 at 'Hold', and 3 at 'Sell' or 'Strong Sell'.

Key risks include the possibility that Specs could consume cash without achieving widespread adoption, and ongoing litigation over youth safety that could increase expenses or restrict user activity. Snap has pointed to multiple U.S. court cases scheduled for later this year.

As the September 16 event approaches, investors will be watching closely to see whether Specs can evolve from a bold vision into a viable business. In the meantime, subscription conversion rates and free cash flow generation remain the most reliable indicators of Snap's valuation trajectory.
