BENTONVILLE, Ark. – Walmart Inc. (NASDAQ: WMT) saw its shares advance 1.4% in Tuesday trading, as investors positioned ahead of the retailer's fiscal second-quarter earnings release scheduled for Thursday. The stock was trading at $115.88 by mid-morning, reflecting optimism about the continued expansion of Walmart Connect, the company's fast-growing advertising division.

Walmart Connect, which facilitates targeted advertising across Walmart's digital and physical retail ecosystem, reported a 44% year-over-year revenue surge in the previous quarter – the fastest pace since the company began disclosing this metric in early 2023. The division now contributes roughly one-third of Walmart's total operating income, despite representing only a small fraction of overall sales. Analysts estimate that Walmart Connect operates with gross margins near 70%, a figure that far exceeds the retailer's traditional retail margins.

The growing reliance on high-margin advertising revenue has become a critical component of Walmart's investment thesis. The stock currently trades at 40.9 times trailing earnings, a premium valuation that hinges on sustained growth from this segment. Should Walmart Connect's momentum falter, the stock could face significant pressure given its elevated multiple.

Mixed Signals in Core Retail Metrics

While advertising growth has been robust, Walmart's core retail operations are showing signs of deceleration. U.S. same-store sales growth eased to 4.1% in the most recent quarter, down from approximately 4.5% in the preceding five quarters. Analysts project that the upcoming fiscal Q2 results could see same-store sales growth dip below 4% for the first time since early 2024.

Other key performance indicators present a mixed picture. Global e-commerce sales expanded 26% year-over-year, helping to bolster digital engagement and customer data collection. Membership fee revenue grew 17.4%, reflecting increased adoption of Walmart+ and Sam's Club memberships, which in turn enhance the precision of Walmart's advertising targeting capabilities.

Advertising: The New Earnings Engine

The strategic importance of Walmart Connect extends beyond its direct financial contribution. The advertising business supports Walmart's ability to maintain competitive pricing and rapid delivery services while protecting overall margins. Sarah Henry, managing partner at Logan Capital Management, expressed confidence in the segment's prospects, stating, "The sky's the limit for Walmart Connect."

Walmart is also expanding its advertising reach through new channels. The company is testing advertisements within Sparky, its AI-powered shopping assistant, which has seen its active user base more than double. Additionally, Walmart's acquisition of Vizio brings advertising inventory to streaming television platforms, further diversifying its ad revenue streams.

Comparatively, Walmart's advertising impressions grew 17% in the latest quarter, outpacing Amazon's 9% growth in the same metric. While Amazon's advertising platform remains larger in absolute terms, Walmart's in-store data provides a unique advantage in measuring advertising effectiveness across physical and digital touchpoints.

Financial Outlook and Analyst Sentiment

For the fiscal second quarter, Walmart has guided to net sales growth of 4% to 5% at constant exchange rates, with adjusted operating income growth of 7% to 10%. The company expects adjusted earnings per share between $0.72 and $0.74, compared to $0.68 in the prior-year period. Revenue consensus stands at $186.82 billion, up from $177.40 billion reported a year ago.

The gap between operating income growth and sales growth is a key metric to watch. If Walmart Connect underperforms, that gap could narrow quickly, potentially undermining the earnings quality that investors have come to expect.

Wall Street remains largely bullish on Walmart shares. According to Google Finance data, the stock carries 26 Buy ratings and three Hold recommendations, with a consensus price target of $140.33 – implying a potential upside of 21.1% from Tuesday's closing price. Recent analyst actions include Jefferies raising its price target to $150, while Bank of America Securities and Morgan Stanley have targets of $144 and $140, respectively.

However, risks remain. Reduced consumer spending, higher fuel prices, and increased discounting could offset advertising growth. Any slowdown at Walmart Connect would be a significant headwind for a stock trading at a substantial earnings multiple. The upcoming earnings report will reveal whether Walmart can continue to balance its low-margin retail roots with the high-margin future of its advertising business.
