Credo Technology Group Holding Ltd. (NASDAQ:CRDO) experienced a sharp premarket decline on Wednesday, with shares dropping 8.8% to $188.47 as of 06:32 EDT. The selloff came despite the company reporting record fiscal first-quarter revenue that more than doubled year over year, as investors focused on a softer gross margin outlook that could signal mounting competitive pressures.

The stock's slide extends a two-day losing streak, leaving it about 16.8% below Monday's close of $226.49. The pullback has trimmed some of the rich valuation that had built up around the AI-connectivity specialist, which has been a major beneficiary of the surge in data center spending.

Revenue Soars, But Margins Dampen Sentiment

For the fiscal first quarter, Credo reported revenue of $479.0 million, a 114.7% jump from the same period last year and a 9.6% sequential increase. Non-GAAP diluted earnings came in at $1.20 per share, according to the company's SEC filing. The top-line performance underscores robust demand for its connectivity solutions, particularly active electrical cables (AECs) and optical products.

However, the quality of that growth came under scrutiny as GAAP gross margin contracted to 64.5% from 68.2% in the prior quarter. The company guided fiscal second-quarter revenue to a range of $525 million to $535 million, implying about 10.6% sequential growth, but its GAAP gross margin midpoint of 63.9% points to further erosion.

Optical Growth and Customer Concentration

Chief Executive Bill Brennan emphasized the company's expanding portfolio, which now spans "connectivity from millimeters to kilometers." While AECs remain the largest revenue contributor, optics is growing at a faster pace. Management expects optical revenue to exceed $600 million for the fiscal year and projects total sales growth of more than 85%. The first 1.6-terabit DSP revenue is still on track for later this year.

Customer concentration remains a key risk. The four largest buyers accounted for 33%, 28%, 13%, and 10% of quarterly revenue, respectively, with the top two alone contributing 61%. This heavy reliance on a small number of clients could amplify volatility if any major customer adjusts its purchasing patterns.

Balance Sheet and Cash Flow

Credo's cash and short-term investments fell to $764.3 million, a sequential decline of $679 million, largely due to the acquisition of DustPhotonics. Inventory levels rose by $62.2 million to $313.1 million, reflecting preparations for second-half supply. Operating cash flow was $90.2 million, down $92.0 million sequentially, while free cash flow reached $82.9 million.

At Tuesday's close, the company's market capitalization stood at $38.53 billion against trailing sales of $1.59 billion. At the current premarket price, the implied market value is approximately $35.1 billion, translating to roughly 22 times trailing revenue.

Outlook and Risks

Investors now face a pivotal question: can the faster-growing optical segment protect margins at a lower valuation? The company's guidance suggests continued top-line momentum, but the margin trajectory will be critical. Other risks include tariff uncertainties and the wide gap between GAAP and non-GAAP results, which could weigh on earnings quality perceptions.
