Shares of KLA Corporation (NASDAQ:KLAC) tumbled in after-hours trading on Tuesday, July 28, 2026, as investors focused on a sharp decline in free cash flow despite the company posting stronger-than-expected quarterly results and an upbeat outlook. The stock fell 8.98% to $173.67 in extended trading, adding to a 6.18% drop during the regular session that closed at $190.80. The after-hours move underscores growing unease about the sustainability of the company's premium valuation amid signs that cash generation is not keeping pace with surging revenue.

Strong Revenue and Earnings, but Cash Flow Lags

KLA reported fiscal fourth-quarter revenue of $3.658 billion, up 15.2% from a year earlier and above the analyst consensus of $3.60 billion. Adjusted earnings per share (EPS) came in at $1.05, surpassing the $1.00 consensus estimate. GAAP net income rose 13.3% to $1.363 billion. The company's first-quarter guidance also exceeded expectations, with a revenue midpoint of $4.0 billion (sequential growth of 9.4%) and adjusted EPS guidance of $1.16.

However, the standout concern was free cash flow (FCF), which declined 23.2% year-over-year to $817 million, while the free cash flow margin contracted to 22.3% from 33.5% in the same quarter last year. The divergence between revenue growth and cash generation was stark: revenue rose 15.2%, yet FCF fell sharply. KLA attributed the cash flow weakness to a $1.22 billion increase in operating cash tied up in receivables, inventories, and other assets, partially offset by a $312 million boost from deferred system revenue. The company did not specify the reason for the working capital buildup.

Market Context: High Expectations Meet Reality

KLA shares had rallied more than 57% over the past year, pushing the trailing price-to-earnings ratio into the mid-50s. The market's reaction suggests that simply beating consensus was not enough to sustain the elevated multiple. The first-quarter revenue midpoint was only about 2% above the consensus, and the adjusted profit guidance exceeded the mean estimate by roughly 1.8%, offering limited support for the stock's rich valuation.

The after-hours decline was more pronounced than the regular-session drop, which was partly driven by sector weakness. Shares of Applied Materials Inc. (NASDAQ:AMAT) fell 7.82% during the day, while the S&P 500 inched up 0.21%. The subsequent 14.6% drop from Monday's close to $173.67 suggests that the primary issue is elevated expectations rather than any deterioration in underlying demand.

Segment Performance and CEO Outlook

KLA's semiconductor process control segment, which accounts for roughly 79% of overall sales growth, posted revenue of $3.257 billion, up 13.2%. The PCB and component inspection segment surged 56.5% to $241 million. Chief Executive Rick Wallace noted that growth drivers "are strengthening" and expects momentum to accelerate in the second half of 2026 and continue into 2027, driven by investments in foundry, logic, memory, and advanced packaging.

Full-Year Metrics and Capital Returns

For fiscal 2026, KLA's revenue increased 11.7% to $13.58 billion, while free cash flow rose a modest 0.5% to $3.77 billion. The full-year free cash flow margin fell to 27.7% from 30.8% a year earlier. The company returned 88.9% of its annual free cash flow to shareholders, comprising $2.29 billion in buybacks and $1.06 billion in dividends. KLA also maintains a $7 billion buyback authorization from March 12, and its 10-for-1 stock split was finalized on June 11.

Risks and Outlook

Investors are now focused on whether the working capital drain will persist. If KLA can sustain revenue around $4 billion per quarter, the AI-driven growth story remains intact. However, a continued cash conversion gap could challenge the rationale for its premium valuation. Risks include potential export regulation changes, reliance on key customers, and fluctuations in semiconductor investment cycles. The after-hours price action is not definitive due to thinner liquidity, but it signals that the market is demanding more than just revenue growth from KLA.
