KLA Corporation (NASDAQ:KLAC) saw its shares decline sharply in premarket trading on Wednesday, falling 8.7% to $174.25. The drop extended a two-day loss of 14.3% from Monday's close, as investors weighed strong revenue growth against a significant contraction in free cash flow.
Record Revenue but Cash Flow Concerns
For its fiscal fourth quarter ended June 30, 2026, KLA reported revenue of $3.658 billion, a 15.2% increase from $3.175 billion in the same period last year and ahead of consensus estimates of $3.60 billion. Adjusted earnings came in at $1.05 per share, topping analyst expectations by five cents. However, the company's free cash flow fell 23.2% to $817 million from $1.065 billion a year earlier, and the free-cash-flow margin contracted to 22.3% from 33.5%.
Operating cash flow declined 22.2% to $906 million, representing only 66.5% of net income, compared to 96.9% in the prior-year quarter. Movements in operating assets and liabilities consumed roughly $749 million. CFO Bren Higgins attributed the cash outflow to working-capital needs and facility investments, noting that such usage aligns with capacity expansion but still leaves inventory and collection risks.
Guidance Tops Expectations, but Margins Remain Tight
KLA's revenue guidance for the September quarter came in above expectations, with a midpoint of $4.0 billion versus the analyst consensus of $3.92 billion. However, the company's margin growth remains constrained. The midpoint for gross margin guidance edges up by only 0.1 percentage point from June's 62.4%, and investors appeared to expect greater incremental leverage.
CFRA analyst Brooks Idlet described the results as “not eye-popping by any means,” according to Reuters. The stock's 57% year-to-date gain ahead of the report had set a high bar for expectations.
Strong Demand Indicators
Despite the cash flow weakness, demand indicators remained solid. KLA forecasts advanced-packaging systems revenue will reach close to $1.1 billion this year, surpassing 2025 by over 70%. Services revenue climbed 17% to $820 million. CEO Rick Wallace stated that momentum is “accelerating in the second half of calendar 2026” and expects this strength to persist through 2027.
Management also provided a preliminary backlog estimate of approximately $12.5 billion, representing about 92% of projected revenue for fiscal 2026. This level of visibility offers investors some reassurance, even as quarterly cash conversion shows softness.
Shareholder Returns and Sector Context
KLA distributed $876 million via share repurchases and dividends in the quarter, surpassing its quarterly free cash flow by $59 million. For the entire fiscal year, total shareholder returns did not exceed the year's free cash flow.
The decline in KLA shares was part of a broader pullback in the semiconductor equipment sector. Applied Materials Inc. (NASDAQ:AMAT) slid 7.9% on Tuesday, Lam Research Corp. (NASDAQ:LRCX) declined 7.5%, and ASML Holding N.V. (NASDAQ:ASML) was down 4.4%.
Potential risks flagged by the company include stricter regulations in China, tariffs, fluctuations in memory prices, and extended lead times for components. Customer spending continues to be both cyclical and focused.
